when can you drop in a hazard??

If a player claims a ball unplayable in a water hazard, he can drop the ball behind the hazard, point of entry/flag/ etc and he/she can drop in a bunker or another water hazard.
So your friend was right.
 
it's a little difficult picturing this scenario. the only case I could come up with is if it is all rough between the hazard you're in and the next hazard in line behind. given that choice wouldn't you either drop behind the second hazard or just go back and replay the shot?

I vaguely remember Harrington doing that on a rules dvd.
 
I thought the same. A clean dry bunker is better than knee length rough.
Although, the bunker shot would then need to be played over the water hazard.

It's like taking your golf bag into a bunker and putting it down in the sand, or touching your ball with your club in a bunker (as long as it doesn't move)......it's allowed but I wouldn't recommend it :)

Only if it's lateral (red)

Yes, this was what i said to my friend mostly. The senerio of droping in another hazard would have to really be the best option.

I think on balance unless anyone else disagrees you can drop ANYWARE in line with the flag behind a yellow hazard even if it is in a hazard, SO LONG IT IS NOT THE HAZARD YOU WERE DROPING FROM IN THE FIRST PLACE.
